Linking to Other Sites Improve Ranking?

Now i have always speculated about this so can someone clear it up for me once and for all. I asked a question somewhere a while back, asking if linking to other peoples sites gives you better search engine ranking and thus more traffic. I know you alert the site owners but there must be more significance to it than that. Anyone have any info?
