I always find website directories in you local area have reasonably high PR and are easy to get your links into without requiring a reciprocal link or paying for them!
Find the website that is number 1 in the market you are in and put its url in the google adwords keyword tool and see which keywords its using and then follow!
I don't think it has anything to do with reciprocal linking at all. New site jump in high and then drop off sharply. Just optimise your site and keep building inbound links with relevant anchor text and your site will slowly make its way up!
Often so many indexed pages are a lot of pages duplicated many times and when there is a reduction it just means these duplicates have been removed as they add no value. If your serps and adsense revevue isn't been affected then you don't have a real problem!
